Sustained carry trade demand and low market volatility have extended the Mexican peso's strength, with the USD/MXN pair breaking below the 17.00 threshold for the first time since May 2024. At the time of writing, the pair is trading near 16.97, after earlier touching a low of 16.97 before rebounding slightly. Rabobank analysts Christian Lawrence and Molly Schwartz have consequently lowered their exchange rate forecast to 16.5 for the coming weeks, arguing that the peso's supporting factors are unlikely to fade in the near term.

**Carry Trade and Central Bank Policy Form Core Support**

The fundamental driver of the peso's strength stems from highly attractive carry trade opportunities. Mexico's central bank (Banxico) has maintained a restrictive monetary policy stance, unanimously deciding to hold the overnight policy rate at a high of 6.50% at both its June 25 and August 6 meetings. Rabobank analysts note that the current policy stance is deemed "appropriate," which secures a significant interest rate differential in favor of the peso relative to other currencies, thereby continuing to attract yield-seeking capital inflows. The low-volatility environment also provides near-ideal conditions for such trading strategies.

**Short-Term Strength to Persist, Moderate Correction Possible Next Year**

Rabobank expects the USD/MXN pair's strength to continue over the coming weeks, driven by the dual forces of carry demand and low volatility, and has therefore lowered its short-term target to 16.5. However, the institution also anticipates that this rally may not lead to unlimited peso appreciation. Analysts believe that while a moderate correction could emerge next year, the currency pair is expected to remain within its recent trading range, with no effective break below the key support level of 16.25. This assessment reflects the market pricing in both the peso's interest rate advantage and potential macroeconomic risks.
