The Riksbank held its benchmark interest rate unchanged at 1.75% at its latest policy meeting, in line with market expectations. In a report, BNY Mellon strategist Geoff Yu noted that despite stronger economic growth and inflation, a weak labor market has led the central bank to view the current policy stance as fairly balanced. However, the continued weakness of the krona remains a key concern for policymakers, with the central bank explicitly keeping a rate hike option on the table, leaving room for future policy adjustments.

**Improving Inflation and Growth Resilience Provide Policy Patience**

Underlying inflation is now close to the 2% target level, and summer economic data came in better than expected, giving the Riksbank the confidence to hold steady. The central bank sees no need to rush further tightening amid contained inflation and an economic recovery. However, the strategist emphasized that the krona's valuation has become stretched relative to historical norms, and its appreciation potential is limited unless the global monetary environment shifts. This currency weakness is creating potential upward pressure on domestic prices by raising import costs.

**Krona Sensitivity Intertwined with External Risks**

The krona is highly sensitive to global risk sentiment and commodity price fluctuations, leaving it vulnerable in the current complex international environment. The dollar is currently trading near 9.48742 against the Swedish krona, reflecting the market's cautious stance toward the currency. BNY Mellon analysis suggests that signs of recovery in the Swedish economy have yet to effectively translate into support for the krona, with a certain degree of divergence emerging between currency performance and economic fundamentals. This disconnect implies that further krona weakness could force the central bank to reassess its rate path.

The Riksbank faces a thorny challenge of balancing internal and external factors. On one hand, weakness in the domestic labor market calls for maintaining an accommodative stance; on the other, the risk of imported inflation from krona depreciation points to the need for rate hikes.
